The Dream Theory Ultra:
The entire game is a dream, but wait, let me start from the beginning.
Jennifer was a young girl whose parents were very wealthy. So wealthy, in fact, that they were invited on the maiden voyage of Britain's largest and fanciest pleasure cruise...with one catch: the cruise was in the sky. On an airship, a blimp of sorts.
They go onto it, and it airship crashes. Jennifer is the only surviver, and she stumbles away from the wreckage weakened and near death. She is found by Gregory, whose son Joshua has recently died. Jennifer ever-so-slightly resembles Joshua so he dresses her up as a boy and begins to treat her as one.
Eventually, she becomes friends with Wendy, a girl living in the nearby orphanage. They, just entering puberty at the time (my best guess is that they're around twelve), take tentative steps towards love.
Jennifer runs away to the orphanage, and they 'protect' her from Gregory. However, Mr. Hoffman hates her with a fiery, burning passion, but, at first, the girls like her. She is still friends with Wendy, the girls' 'leader'.
Then she meets Brown. Brown causes her to focus her attentions on something other than Wendy, angering her. Wendy gets Sir Peter, her rabbit, in order to make Jennifer jealous. It doesn't work. Wendy then gets angry at Jennifer, and that causes the other girls to focus their attentions on hating her. Diana especially. I think Diana's just a twisted *CENSORED* no matter what way you look at it.
One Halloween, the girls dress up as different animals and lock her in the filth room. That explains the Imps and the focus on Jennifer getting tied up.
Wendy has also been talking to Gregory, hoping he will re-adopt Jennifer and make her into Joshua again. Gregory is rapidly descending into insanity.
This all culminates in Gregory, in a canine fashion (which I'm thinking was just added for show) killing everyone in the Orphanage, except Jennifer.
Then, maybe a decade later, Jennifer is asleep on a bus. And her dreams take her back in the obtuse way only they can...

Well, there's also the theory that they're all dead and that the airship is just a 'transitioning' into death. But then there's no real reason for her being asleep on the bus other than to stick her into an uncomfortable situation, and the rest of my theory stands fast anyhow.
In my opinion, the game is about facing her past, which Jennifer does through her dream. She kills Gregory, her former captor, stands up to the Aristocrat Club, her former tormentors, and overcomes Joshua, the personality forced upon her.

Great theory! Some fill-ins from my own thought...
Jennifer was brought to the orphanage as the sole survivor of the airship crash. Everybody hated her - which was understandable, in oriental cultures (Japan & China) the sole-survivor of tragedies usually seen as the symbol of bad-luck (hence unlucky girl). However Wendy took her in as best friend - possibly due to puberty love as pointed out in original post - also common in all-girl schools in Japan (this topic has been protraited plentifully in Japanese animes and manga) - that is until Jennifer found her new love, Brown.
Gregory, since lost his airship loving son (I'd guess he also died from the crash - due to the posters and markings on calendar in their house), had been on the verge of madness. He saw Jennifer as his son returned, hence all the story book offerings ("I know Joshua would like it..."). Eventually he lost his mind due to Wendy's manipulation. At the end Wendy tried to use him to get back at Jennifer (revenge from an ex-lover usually is the bloodiest) but it's out of control so he ended up killing all the children. Jennifer was spared from gamer's control - remember you can go both ways - as in good-ending you offered Gregory the only viable option of finishing himself, as he intended long before the end.
There are sexual hints everywhere in the game - other than the obvious (between girls and between Clara and Hoffman), there's the maternity bed in the sick bay, bondage (both on Clara and Hoffman, also the unknown tied-up girl (Martha?) appeared in "Bird of Happiness"), as well as the 'other' (humping?) attacks from imps and Gregory as stray dog.
All in all it is a wonderful, unusual game (right next to Killer-7) that I'm glad to get to know it.

One more thing...
In <Once upon a time...> (after good ending) both Jennifer and the player were rewarded with a more realistic revisit to the orphanage - still memories, but not nightmare anymore. Notice it's the first time in game that's under daylight.
Also a new puppy was found which is a new beginning...
...except now you've found the 4-leaf clover key, you know you have to go back one more time...
How can you not play this game!

Personally, I lean more to the "Jenny died in a Luftwaffe air raid and now has to come to terms with all this crap she's been suppressing for her whole life" idea, mostly because of the repetition in the Once Upon a Time chapter about protecting until death and the fact that Jennifer comments on how she cannot/will not take the bus away from the orphanage (which, if she were alive, would be ridiculous since she can't just camp out there like back in the good old days).
But your theory otherwise stands up just fine and agrees mostly with mine (though a bit more stripped down) and I think Wendy and Jen are like 9.
Also, I like how you circumvented the no cursing rule--"twisted pregnant dog" is much more amusing than asterisks.

-Gregory really was acting like a dog, because of Wendy's manipulation of him.

She was dressing as Joshua herself and training him cruelly, like and animal. -The imps were inspired by the boogeyman-like tales told at the orphanage, about monsters who would sweep away children who did not clean up after themselves. -Gregory really was acting like a dog, because of Wendy's manipulation of him. Actually, if anyone got all the movies to watch or is playing the game again, check the kids when they have bags over their head. Do they have animals on them (so do they correspond to the different imps)? I kinda wonder who embodies each imp. Because other than the generic and fish, there's rat, rabbit, goat, pig, and bird. There is Diana, Wendy, Meg, Amanda, and Eleanor. Would Diana be a rat? The others, in the order I listed, would make sense.

Diana's bag has a fish on it, and Amanda's has a pig, which syncs up with their chapters' imps. I haven't been able to tell what's on Meg or Eleanor's, but I can bet that they're a goat and bird respectively (which also corresponds to their chapters' totem imps). As for Wendy, I don't know that she has a bag mask or not, though if she did I guess that would take care of the rabbit.
So that leaves the rat. When you get locked into a room for a boss battle, doesn't the little kid in the bag mask (which I always assumed was Olivia) have a mousey looking animal face?
