So...just what is this Stray Dog legend? I just beat the game, and I'm more than a little confused. Is that man the Stray Dog? How the heck did that happen? Is he magical or something, like the imps?

Wendy came up with the legend to get the kids to listen to her. It pretty much states that if you don't do your chores and all the stuff good little boys and girls should do then stray dog will come and get you, along with the imps. Gregory is indeed Stray Dog. Wendy kind of took advantage of his poor mental state to scare the other kids. Whether or not she actually knew he was dangerous is up for debate.

There's a little more to it than that. You can find a more in-depth explanation on my website, linked in every section, but here is a short version:
The Stray Dog Legend was originally created by the children living in Cardington, where the orphanage is located. Kids were disappearing at night, and the kids came up with the rumor that kids who wandered the park alone at night would be gobbled up by a stray dog and trapped in a zepplin in the sky for all eternity. This rumor somehow got to the orphanage, where Wendy converted it into the Stray Dog Legend, so that she could rule over the orphans as their princess.
As for Gregory, he both is and is not the Stray Dog of the legend. While some choose to believe he was the one who had been kidnapping the children in town, all evidence suggests otherwise. And originally, there was no actual Stray Dog for Wendy's version. It was sometime after Jennifer came that she started manipulating Gregory under the guise of his dead son to make him into the Stray Dog. She led him to murder the orphans, though there is speculation as to whether this was intentional or not. Since she didn't really seem alarmed and judging by a few other factors, I would say it was.

It's a matter of how you look at it. There seems to have actually been someone who was kidnapping kids in town. He probably did not gobble them up and trap them in a zepplin in the sky forever, but he could still be viewed as the Stray Dog of the children's rumors. And while Wendy's story was made up, she eventually made Gregory into a real, live Stray Dog. But he also was not exactly like the one in her story and likely never ate anyone. So, both answers could again be correct-it's your choice which one to pick.
